Monetary Policy Divergence Sets the Tone

The principal catalyst behind the KRWCNY move has been the Bank of Korea’s adoption of a tightening bias. Since July, the BoK has raised its base rate twice—first from 2.50% to 2.75% on July 16, then to 3.00% on August 27—with signals of further hikes if growth and inflation remain firm. In contrast, the People’s Bank of China has maintained liquidity support and eased its 7-day reverse repo rate to 1.5%, while using capital controls and FX interventions to limit yuan volatility. This divergence in monetary policy has widened the interest-rate differential in Korea’s favor, encouraging flows into the won and reinforcing its appreciation against the yuan.

Record Trade Surpluses and Semiconductor Exports Support the Won

South Korea’s external sector has strengthened considerably, with the current account surplus reaching $233.1 billion through July—nearly double last year’s total. Semiconductor exports, especially AI-related chips, surged 209% year-on-year in July, and exports to China rose 119.3% over the same period. Korea returned to a trade surplus with China for the first time in four years, reversing a structural deficit trend. The resulting improvement in external balances has provided fundamental support for the won, although its appreciation has been partially offset by persistent capital outflows and exporter retention of dollar receipts.

Capital Flows, FX Intervention and Market Dynamics

Despite strong fundamentals, the won’s gains have been moderated by significant capital outflows, particularly from equities. Foreign investors withdrew $46.1 billion from Korean equities in June, the largest outflow in decades, while local institutional investors continued allocating capital overseas. The Bank of Korea responded with historic FX interventions, including a joint operation with US and Japan, and extended swap lines and hedging arrangements for the National Pension Service. These measures helped stabilize the won and contributed to its appreciation against the yuan as volatility subsided.

On the Chinese side, the PBOC’s managed float, selective capital controls, and FX intervention have kept the yuan relatively stable, with USD/CNY holding near 6.70. The yuan’s real effective exchange rate remains strong, but the currency has not matched the won’s pace of appreciation, reflecting differences in capital flow behavior and policy stance.

Risks and Variables for the Next Phase

The sustainability of the won’s appreciation against the yuan will depend on several factors: the pace and magnitude of further BoK rate hikes, the evolution of capital outflows, the conversion behavior of Korean exporters, and China’s ongoing policy management of the yuan. Risks include renewed US rate hikes, global risk aversion, persistent equity outflows from Korea, and geopolitical disruptions—particularly in energy markets. The next Bank of Korea rate decision and monthly trade and inflation data will be closely watched for confirmation of continued momentum. The market is currently pricing a scenario in which Korea’s tightening cycle and export strength continue to outweigh structural capital outflows, but this balance remains sensitive to shifts in global risk and capital flow dynamics.
